How Fixed Deposits Actually Work
When you open an FD, you are essentially lending money to the bank. In return, the bank pays you interest at a fixed rate for a fixed period. Simple as that. The bank uses your money to give loans to others at a higher rate, pockets the difference and everyone is happy.
The magic of FD is the compounding. Most banks compound interest quarterly — meaning every three months, your interest gets added to your principal and the next quarter's interest is calculated on the higher amount. Over years, this compounding makes a significant difference. A 7% FD compounded quarterly actually gives you an effective annual yield closer to 7.19%.
FD Interest Rates in India Right Now
Interest rates vary significantly across banks. Small Finance Banks like AU Small Finance, Ujjivan and Jana Bank typically offer 7.5% to 9% — significantly higher than large PSU banks. Senior citizens get an additional 0.25% to 0.50% on most FDs. Tax-saving FDs (5-year lock-in) qualify for Section 80C deduction up to ₹1.5 lakh per year.
State Bank of India currently offers around 6.8% to 7.1% for regular FDs. HDFC and ICICI are in a similar range. Compare before you commit — a quick 30-minute research session could earn you tens of thousands of rupees extra over a 3-5 year FD.
When Should You Choose FD Over Other Investments?
FD is perfect when you need guaranteed returns, cannot afford to lose money or have a specific financial goal with a clear timeline — like a down payment for a house in 2 years, your child's school fees next year or an emergency fund. FD is not ideal for long-term wealth building (equity mutual funds beat FDs over 10+ year periods) but it is unbeatable for short to medium-term safe parking of money.
Tax on FD Interest
This is the part most people ignore until tax season. FD interest is fully taxable as per your income tax slab. If you are in the 30% tax bracket, a 7% FD effectively gives you only 4.9% post-tax returns. This is why high-income earners often prefer debt mutual funds (taxed at capital gains rates) over FDs.
